  Peeps use 'lag' to mean different things and often those different things get lumped together.
  -Lag can be the time delay between when you push a button on your controller and when you see the action on your screen. This usually gets called 'input lag'. Usually if input lag is too high the game doesn't have a good 'feel' - your brain notices those tiny delays.
  -Lag can be the time it takes for your actions to get sent over the internet, through various copper wires, cables and routers and end up at the game servers and then for to result to be sent back to you. this usually gets called 'latency'.
  -Lag can be the time it takes for the game servers or your PS3 to do their thing.
  That's a pretty sloppy list i just gave you but that's the gist of what 'Lag' means.

          "Lag" is the pause between you doing something with your controller and seeing the effects in-game. It is caused by the need to send the information about what you did from your PS3 to the CCP servers, for those servers to figure out what it means, and then to send the results back to you.
  There is always some lag in the game, but normally a fraction of a second. We only typically refer to it as "lag" when it becomes noticeable.
  Sometimes it is caused by information taking longer than normal to cross the Internet. More often it is the game server not keeping up though. 
  The whole lag issue is made more complicated because your PS3 will often show you what it thinks the result of your action will be immediately. For example, you shoot at someone, your PS3 thinks you hit them, so it shows you a shield flash. Shortly after the server sends a response saying that actually you missed, so that shield should not have flashed.

          When you walk a little and you teleport back, that's lag. When you shoot someone with a mass driver and it doesn't do damage, that's lag.

  Vrain gave a few good examples
  Lag is just a "falling behind", whether it is used in a technological sense or not. So anything technical that is delayed would classify as lag. And there are a lot of things that cause it, faulty internet connection, overloaded or maxed out devices, etc.
